I have the same problem on my cabrio and I found that whacking the top of the dash stopped it blinking!
My problem therefore is definitely with the dash or the wiring behind it. I took the dash apart and checked the circuitry but couldn't see anything wrong with it, the blinking is now more constant! but sometimes it doesn't blink at all. it doesn't respond to a whack anymore either

I need a second known working temp guage and LED to swap out and test.

Also, on the digital display, the oil temperature sometimes goes up to 102 when I'm in heavy traffic and is around 96 when I'm cruising. My Mk2 GTi ran at about 86 degrees - should I be worried about the Mk1? 8O

Mine runs at exactly the same temperatures, you dont have anything to worry about.
My earth on the rocker cover wasn't connected when I bought my car as well, but is now. When I took the dash apart I noticed someone has made a new earth point for the instrument cluster behind the cluster. Haven't removed it yet but would be interesting to see what the result is.
I've found a couple more electrical bodges since owning the car. The latest find is a rats nest of bodges for the alarm/immobiliser around the ignition switch. I dont want to disturb this bodge until I know I have enough time to sort it properly.
